Everywhere you look in tech policy land these days, people decry China as a threat to America’s technological supremacy or our national security. Many of these claims are well-founded, while others are somewhat overblown. Regardless, as I argue in a new piece for National Review this week, “America Won’t Beat China by Becoming China.” Many pundits and policymakers seem to think that only a massive dose of central planning and Big Government technocratic bureaucracy can counter the Chinese threat. It’s a recipe for a great deal of policy mischief.

Some of these advocates for a ‘let’s-be-more-like-China’ approach to tech policy also engage in revisionist histories about America’s recent success stories in the personal computing revolution and internet revolution. As I note in my essay, “[t]he revisionists instead prefer to believe that someone high up in government was carefully guiding this decentralized innovation. In the new telling of this story, deregulation had almost nothing to do with it.” In fact, I was asked by  National Review to write this piece in response to a recent essay by Wells King of American Compass, who has penned some rather remarkable revisionist tales of government basically being responsible for all the innovation in digital tech sectors over the past quarter century. Markets and venture capital had nothing to do with it by his reasoning. It’s what Science writer Matt Ridley correctly labels “innovation creationism,” or the notion that it basically takes a village to raise an innovator.

Perhaps the best example of this sort of twisted logic was President Barack Obama’s infamous 2012 “you didn’t build that” speech, which was widely mocked by many conservatives at the time as being completely off the mark. The conservative critics rightly lambasted Obama for underplaying the role of markets, entrepreneurs, and private investors as the primary engine of America’s remarkably innovative economy. Unfortunately, however, many of today’s “national conservatives” are borrowing Obama’s twisted revisionist vision and, worse yet, fabricating entirely new nonsensical ‘it-takes-a-village’ narratives that go well beyond it.

In my essay, I explain why innovation creationism about the internet and the Digital Revolution gets the story of the past quarter century horribly wrong. The tech revisionist misidentify and overplay the role government played in this arena and they also ignore the many mistakes our government and other governments (especially in Europe) have made when trying to technocratically plan tech systems. As I conclude in my essay,

America’s world-leading digital-technology companies and technologies were not the product of intentional design or bureaucratic initiatives. Corporatism and central planning should be rejected as the basis for U.S. technology policy. And regardless of whether they happen to be trendy right now, economically illiterate arguments like King’s should be relegated to the ash heap of history.

It was my pleasure this week to participate in a panel discussion about the future of innovation policy at the James Madison Institute’s 2022 Tech and Innovation Summit in Coral Gables, FL. Our conversation focused on the future of Progress Studies, which is one of my favorite topics. We were asked to discuss five major questions and below I have summarized some of my answers to them, plus some other thoughts I had about what I heard at the conference from others.

  1. What is progress studies and why is it so needed today?

In a sense, Progress Studies is nothing new. Progress studies goes back at least to the days of Adam Smith and plenty of important scholars have been thinking about it ever since. Those scholars and policy advocates have long been engaged in trying to figure out what’s the secret sauce that powers economic growth and human prosperity. It’s just that we didn’t call that Progress Studies in the old days.

The reason Progress Studies is important is because technological innovation has been shown to be the fundamental driver in improvements in human well-being over time.  When we can move the needle on progress, it helps individuals extend and improve their lives, incomes, and happiness. By extension, progress helps us live lives of our choosing. As Hans Rosling brilliantly argued, the goal of expanding innovation opportunities and raising incomes “is not just bigger piles of money” or more leisure time. “The ultimate goal is to have the freedom to do what we want.”

  1. What don’t policymakers get about progress?

Policymakers often fail to appreciate the connection between innovation policy defaults and actual real-world innovation outcomes. Here is the biggest no-duh statement ever uttered: If you discourage innovation by default, you’ll get a lot less of it. In other words, incentives matters if you hope to create a positive innovation culture. Innovation culture refers to the various social and political attitudes, policies and entrepreneurial activities that, taken together, influence the innovative capacity of a particular region.

Thus, when policymakers make the Precautionary Principle the legal default for innovative activities, it means that government has put a red light in front of entrepreneurs and treated them and their innovations as guilty until proven innocent.  That’s a sure-fire recipe for stagnation.

The better approach is to make Permissionless Innovation our policy default and treat entrepreneurs and innovations as innocent until proven guilty. When our policy defaults offer entrepreneurs more green lights instead of red ones, it encourages more experimentation with new and better ways of doing things. In turn, this spurs business formation, job creation, new industries and products, and broad-based economic growth.

But policymakers consistently ignore this fundamental reality about the connection between policy and progress.

  1. Can you think of any states or governments that are doing a good job of putting the insights of progress studies into practice?

This summer, I co-authored an essay about, “How Arizona Is Getting Innovation Culture Right,” and highlighted the many important reforms undertaken over the past eight years by Gov. Doug Ducey and the Arizona Legislature. Arizona has advanced several reforms that have helped the state get its innovation culture right both broadly and narrowly. Broadly speaking, the state took steps to minimize red tape burdens and streamline permitting process and occupational licensing mandates. They also promoted “right to earn a living” and “right to try” initiatives to broaden worker and patient opportunities.

In terms of more targeted reforms, Arizona took steps to clear the way for greater broadband rollout and encouraged experimentation with commercial drones and driverless cars. The state also helped pioneer the use of “regulatory sandboxes,” which grant innovators a temporary safe space free of excessive regulatory burdens so they can experiment with new products and services.

And then there’s the city of Miami. At the JMI event, Miami Mayor Francis Suarez delivered a keynote address and he identified 3 keys to attracting talent and building opportunity: (1) Keep taxes low, (2) keep people safe, and (3) focus on innovation. He’s following that script and making Miami a hotbed of entrepreneurial opportunity.

Mayor Suarez spoke of how he is embracing emerging technologies like blockchain to compete with the traditional geographic Goliaths of tech, like San Francisco and New York. There’s been a massive inflow of companies and investors as a result. The city has become #1 in tech job growth and the inflow of tech entrepreneurs. “It turns out that if you welcome people… they come,” he said. “They want to migrate to places that are on the cutting edge of technology” and find “pathways to prosperity.”

Miami and Arizona offer great models that other cities and states could follow if they hope to improve their own innovation culture.

  1. What is the difference between progress studies and industrial organization, or industrial policy, or “government planning, but for innovation”?

Many policymakers foolishly believe there exists a precise technocratic cocktail that can immediately unlock innovation through highly targeted interventions and spending initiatives. In reality, achieving consistent growth and prosperity requires more than Big Government gimmicks. It’s a long game.

Many politicians and pundits are often fond of using machine-like metaphors and insisting that they have the ability to “fine-tune” innovative outcomes or “dial-in” economic development according to a precise formula. This is how we end up trillions in debt without much to show for it. Most recently, we’ve witnessed an “orgy of spending” on industrial policy schemes at the federal level.

The better metaphor for thinking about a nation’s innovation culture might be a plant or garden. Two of the great Progress Studies thinkers are F. A. Hayek and Joel Mokyr. Hayek once suggested that policymakers should aim to “cultivate a growth by providing the appropriate environment, in the manner in which the gardener does this for his plants.”  And Mokyr has argued that technological innovation and economic progress must be viewed as “a fragile and vulnerable plant, whose flourishing is not only dependent on the appropriate surroundings and climate, but whose life is almost always short. It is highly sensitive to the social and economic environment and can easily be arrested by relatively small external changes.”

Thus, the technocratic industrial policy mindset is always looking for “sexy” initiatives that capture a lot of short-term media attention, but typically fail to produce meaningful innovations or lasting growth. What’s more important to long-term prosperity is that policymakers get the “boring” stuff right.

The building blocks of the “boring” general approach economic development is a mix of broadly applicable tax, spending, regulatory and legal rules that help create a stable innovation ecosystem. Again, it’s like Mayor Suarez’s 3-prong approach of low taxes, safe communities, and a welcoming embrace of entrepreneurialism. That’s the secret sauce that fuels long-term progress and a sustainable prosperity.

  1. Is there a disconnect between the theories of progress and the practice – in other words, is it a problem of governance forms?

Indeed, I already mentioned the difference between the Precautionary Principle and Permissionless Innovation and it’s always interesting to me how my scholars ignore the importance of these governance forms when thinking about how to advance progress. There exists an unfortunate tendency among many to either ignore or repeat the mistakes of the past. Having made significant economic and societal gains thanks to past technological progress, many pundits and policymakers come to take much of it for granted. Thus, Progress Studies requires a process of constant re-education to remind each new generation of what helped raise our living standards so dramatically over the past two centuries.

The dramatic growth in incomes, life expectancy, and human welfare were not the product of sheer luck but of important policy choices. The freedom to think, to innovate, and to trade are the three freedoms that gave us our modern riches. If our governance forms limit those foundational freedoms, our current welfare and future prosperity will suffer. This is the great lesson of Progress Studies.

An important new book launched this week in Europe on issues related to innovation policy and industrial policy. “Questioning the Entrepreneurial State: Status-quo, Pitfalls, and the Need for Credible Innovation Policy” (Springer, 2022) brings together more than 30 scholars who contribute unique chapters to this impressive volume. It was edited by Karl Wennberg of the Stockholm School of Economics and Christian Sandström of the Jönköping (Sweden) International Business School.

As the title of this book suggests, the authors are generally pushing back against the thesis found in Mariana Mazzucato’s book The Entrepreneurial State (2011). That book, like many other books and essays written recently, lays out a romantic view of industrial policy that sees government as the prime mover of markets and innovation. Mazzucato calls for “a bolder vision for the State’s dynamic role in fostering economic growth” and innovation. She wants the state fully entrenched in technological investments and decision-making throughout the economy because she believes that is the best way to expand the innovative potential of a nation.

The essays in Questioning the Entrepreneurial State offer a different perspective, rooted in the realities on the ground in Europe today. Taken together, the chapters tell a fairly consistent story: Despite the existence of many different industrial policy schemes at the continental and country level, Europe isn’t in very good shape on the tech and innovation front. The heavy-handed policies and volumes of regulations imposed by the European Union and its member states have played a role in that outcome. But these governments have simultaneously been pushing to promote innovation using a variety of technocratic policy levers and industrial policy schemes. Despite all those well-intentioned efforts, the EU has struggled to keep up with the US and China in most important modern tech sectors.

As Wennberg and Sandström note in their introductory chapter:

Grand schemes toward noble outcomes have a disappointing track record in human political and economic history. Conventional wisdom regarding authorities’ inability to selectively pinpoint certain technologies, sectors, or firms as winners, and the fact that large support structures for specific technologies are bound to distort incentives and result in opportunism, seem to have been forgotten.

In summarizing the chapters, they conclude that, “while the idea of aiming high and leveraging large portions of society’s resources to address some fundamental human challenges may sound appealing to many, such ideas have limited scientific credibility.”

Why do governments frequently fail in attempts to be entrepreneurial? Johan P. Larsson gets at the heart of the matter in his chapter when noting how, “[t]he state entrepreneur is not subject to real risk, often faces no market, and cannot be properly evaluated. It pays no price for being wrong and it struggles in assigning responsibility.” Which leads to two questions that are rarely asked, he notes: “[F]irst, how do we ensure that the state pays a price for being wrong? And second, when is that price high enough for us to know it is time to cut our losses?”

The authors of another chapter (Murtinu, Foss & Klein) concur and note how, “even well-intentioned and strongly motivated public actors lack the ability to manage the process of innovation.” “As stewards of resources owned by the public,” they note, “government bureaucrats do not exercise the ultimate responsibility that comes with ownership.” In other words, the state faces problems of misaligned incentives.

Several authors in the book highlight the various public choice problems often associated with large-scale industrial policy initiatives, including rent-seeking and capture. Wennberg and Sandström note how this results in less disruption as established players don’t seek to challenge existing market or technological status quos but instead simply seek to benefit from it. “[S]upport structures, platforms for private-public cooperation, and large volumes of technology-specific money usually end up in the hands of established interest groups,” they note. “Hence, they are not very likely to question these policies but will rather go along with the ride.”

John-Erik Bergkvist and Jerker Moodysson devote an entire chapter to this problem and offer a grim assessment of how past industrial policy schemes have exacerbated it:

Assuming that policies and programs are shaped by the interest groups that are affected by the policies, we highlight the risk that policymaking may end up as support for established interest groups rather than supporting the emergence of those who could act as institutional entrepreneurs or disruptors. Policies and programs may thus be captivated by dominant actors in the established regime, who have superior financial and relational resources. The result would then be that innovation policies sustain the established socio-technical structures of industries rather than contributing to the emergence of new structures.”

Other organizations are incentivized to support the status quo when big money is on the line. One of the most interesting chapters in the book was co-authored by Wennberg and Sandström along with Elias Collin. They examine the conflicts of interest inherent in many evaluations of industrial policy programs by various third parties, including academics and consultants who receive generous state contracts:

the overwhelming majority of evaluations are positive or neutral and that very few evaluations are negative. While this is the case across all categories of evaluators, we note that consulting firms stand out as particularly inclined to provide positive evaluations. The absence of negative or critical reports can be related to the fact that most of the studies do not rely upon methods that make it possible to discuss effects. This discrepancy between so many positive evaluations on the one hand and comparatively weak evaluation methods on the other hand leads us to suspect that evaluators are not sufficiently independent. Consultants and scholars that are funded by a government agency in order to evaluate the agency’s policies and programs are put in a position where it is difficult to maintain objectivity.

This is one reason why industrial policy continues to have such currency in European policy discussions despite a long track record of failure, as documented throughout this new book. The biggest problem for Europe lies in its layers of regulatory bureaucracy and heavy-handed treatment of entrepreneurs.

Later in the book, Zoltan J. Acs offers a grim account of just how bad things have been for Europe on the digital technology front in recent decades, despite the many state-led efforts to promote the sector. “The European Union protected traditional industries and hoped that existing firms would introduce new technologies. This was a policy designed to fail,” Acs argues. “What has been the outcome of E.U. policy in limiting entrepreneurial activity over recent decades?” he asks. Acs concludes that:

It is immediately clear… that the United States and China dominate the platform landscape. Based on the market value of top companies, the United States alone represents 66% of the world’s platform economy with 41 of the top 100 companies. European platform-based companies play a marginal role, with only 3% of market value.

He says that the United Kingdom’s “Brexit” from the European Union was a logical move, “because E.U. regulations were holding back the U.K.’s strong DPE (digital platform economy).” “If the United Kingdom was to realize its economic potential, it had to extricate itself from the European Union,” Acs says, due to the “dysfunctional E.U. bureaucracy.” No amount of industrial policy support is going to allow European firms to overcome those burdens. In fact, many of Europe’s industrial policy programs create the very disincentives that retard innovation and discourage entrepreneurialism in key sectors.

Several of the authors in the collection stress how the better role for the state is usually to set the table for innovation and growth without trying to determine everything that is served on the plate. As Wennberg and Sandström summarize:

the best policies to promote innovation are those that promote productive economic activity more generally: property rights protection, open and contestable markets, a stable monetary system, and legal rules that favor competition and entrepreneurship. Policy should promote an institutional environment in which innovation and entrepreneurship can flourish without trying to anticipate the specific outcomes of those processes—an impossible task in the face of uncertainty, technological change, and a dynamic, knowledge-based economy.

That’s good advice, as is everything found throughout the book. I encourage all those interested in these issues to take a hard look at it because it is particularly relevant even here in the Unites States, as Congress is currently considering a massive new 3,000-page, $350 billion industrial policy bill that I’ve labelled “The Most Corporatist & Wasteful Industrial Policy Ever.” There doesn’t seem to be anything stopping the momentum of this effort with both liberals and conservatives lining up to pass out the pork. I wish I could put a copy of Questioning the Entrepreneurial State in all their hands and ask them to read every word of it before they gamble hundreds of billions on such foolish efforts.

I recently joined Rep. Dan Crenshaw on his Hold These Truths podcast to discuss, “What’s Wrong with Industrial Policy.” We chatted for 25 minutes about a wide range of issues related to the the growing push for grandiose industrial policy schemes in the US, including the massive new 3,000-page, $350 billion “COMPETES Act” legislation that recently passed in the House and which will soon be conferenced with a Senate bill that already passed.

On the same day this podcast was released this week, I also had a new op-ed appear in  The Hill on “The Coming Industrial Policy Hangover.” In both that essay and the podcast with Rep. Crenshaw, I stress that, beyond all the other problems with these new industrial policy measures, no one is talking about the fiscal cost of it all. As I note:

In the rush to pass legislation, we’ve barely heard a peep about the $250-$350 billion price tag. This follows a massive splurge of recent government borrowing, which led to the U.S. national debt hitting another lamentable new record: $30 trillion. China already owns over $1 trillion of that debt, making one wonder if we’re really countering China by adopting a massive, new and unfunded industrial policy that they will end up financing indirectly.

On Tuesday, Nancy Pelosi, Speaker of the U.S. House of Representatives, posted the text of the “America Creating Opportunities for Manufacturing, Pre-Eminence in Technology and Economic Strength Act of 2022,” or “The America COMPETES Act.” As far as industrial policy measures go, the COMPETES Act is one of the most ambitious and expensive central planning efforts in American history. It represents the triumph of top-down, corporatist, techno-mercantilist thinking over a more sensible innovation policy rooted in bottom-up competition, entrepreneurialism, private investment, and free trade.

Unprecedented Planning & Spending

First, the ugly facts: The full text of the COMPETES Act weighs in at a staggering 2,912 pages. A section-by-section “summary” of the measure takes up 109 pages alone. Even the shorter “fact sheet” for the bill is 20 pages long. It is impossible to believe that anyone in Congress has read every provision of this bill. It will be another case of having “to pass the bill so you can find out what’s in it,” as Speaker Pelosi once famously said about another mega-measure.

Of course, a mega bill presents major opportunities for lawmakers to sneak in endless gobs of pork and unrelated policy measures they can’t find any other way to get through Congress. The Senate already passed a similar 2,600-page companion measure last summer, “The U.S. Innovation and Competition Act.” Lawmakers loaded up that measure with so much pork and favors for special interests that Sen. John N. Kennedy (R-La.) labelled the effort an “orgy of spending porn.” Like that effort, the new COMPETES Act includes $52 billion to boost domestic semiconductor production as well as $45 billion in grants and loans to address supply chain issues.

But there are billions allocated for other initiatives, as well as countless provisions addressing other technologies and sectors. The list is seemingly endless and includes: 5G mobile networks, biometrics, quantum information science, “the development of safe and trustworthy artificial intelligence and data science,” cybersecurity literacy, drone security, microelectronics, electronic waste, genomics, isotope development, and the Large Hadron Collider and high intensity lasers, among many other things. The measure also proposes a broad array of Green New Deal-esque efforts focused on things like: biometrology, climate and Earth modeling, deforestation and overfishing / “driftnet” fishing matters, marine mammal research, solar energy, bioenergy, the creation of a National Engineering Biology Research and Development Initiative and a Regional Clean Energy Innovation Program at the Department of Energy, clean water programs, a national clean energy incubator program, and helium conservation, again among many other things. There are even provisions addressing the trading of shark fins and almost 70 pages of provisions on coral reef conservation.

A Sweeping Macroeconomic Planning Exercise

There are more sweeping macroeconomic provisions and mandates in the bill. For example, the COMPETES Act would create a new “national supply chain database,” as well as a Supply Chain Resiliency and Crisis Response Office in the Department of Commerce, while also requiring the Director of White House Office of Science & Technology Policy to develop and submit to Congress a 4-year comprehensive national S&T strategy. The measure also includes trade adjustment assistance for workers, firms, and farmers and even provisions dealing with currency undervaluation. There are also many provisions addressing drug manufacturing and medical supply chain issues. There are even proposed expansions of federal antitrust power. (Apparently, once America’s grandiose industrial policies magically create global powerhouses in every sector, we’ll need expanding antitrust action to tear them all down and start all over again! Meanwhile, perhaps the greatest irony of the new industrial policy efforts is that, while lawmakers are falling all over themselves to shower corporate America with hundreds of billions of taxpayer dollars, policymakers are simultaneously on a regulatory and antitrust jihad against many successful tech companies with bills that would break them up or destroy their business models.)

Perhaps most radically, the measure includes a 25-page section proposing a sweeping new “National Critical Capabilities Review” process to oversee outbound investments. Covington lawyers noted that, if such a regulatory regime is enacted, “the United States would become the first major Western advanced economy to adopt a broad-gauged outbound investment screening process, raising the prospect of a new era in national security-based reviews and restrictions of international investment flows.”

Finally, the COMPETES Act includes a huge assortment of other national security and foreign policy-related provisions, most of which focus on countering China in some fashion. “There’s a lot of Cold War-style influence mongering happening here,” says Reason’s Elizabeth Nolan Brown, including programs that sound like they could have been concocted by the CIA, such as the bill’s “Countering China’s Educational and Cultural Diplomacy in Latin America” initiative. But there is also a lot of language here addressing other regions or countries, including: Oceania, Africa, the Arctic, the Middle East, Iran, Hong Kong, Taiwan, and others.

The relationship of most of these provisions to U.S. industrial competitiveness is tenuous to say the least. Nonetheless, those provisions take up a huge amount of space in this nearly 3,000-page industrial policy measure and may end up complicating its passage.

A Chicken in Every Pot

The inclusion of “Regional Technology and Innovation Hubs” in the bill deserves special attention. The Act proposes $7 billion over four years to fund 10 different innovation hubs and it includes many provisions about how and where money will be spent. It’s hard to see how spreading $7 billion across 10 hubs is actually going to result in much once every special interest gets their cut of the action, but proposals like these are all the rage these days. It’s the equivalent of policymakers promising a high-tech chicken in every pot, or a Silicon Valley in every state.

In a two-part series for Discourse, I documented the problems associated with the many previous government efforts to create innovation hubs, tech clusters, or science parks. The government’s  track record in this regard is long and lamentable. Instead of following a time-tested approach getting the broad innovation policy environment right through a “generalized” approach to economic growth and development, most policymakers took unwise shortcuts and tried using “targeted” development schemes that were incredibly risky and ended up squandering a huge amount of taxpayer resources.

But all those failed past efforts probably won’t stop this high-tech pork barrel effort from rolling forward in some fashion. The proposed new regional hub effort comes on top of an announcement last July by the Commerce Department that the agency plans to allocate $1 billion in pandemic recovery funds to create or expand “regional industry clusters” as part of the administration’s new “Build Back Better Regional Challenge.” The agency’s list of possible winning funding ideas includes an “artificial intelligence corridor” and a “climate-friendly electric vehicle cluster.” And there are many other federal and state programs throwing money at the idea of hub or “cluster” formation, or even just highly cronyist efforts to attract a single big tech firm. (Anyone remember the Foxconn fiasco in Wisconsin?)

As Matt Mitchell and I have noted, this growing trend represents the collision of federal industrial policy and long-standing state-based economic development efforts. Regardless of how well-intentioned they may be, it is highly unlikely these new tech pork barrel efforts will produce better results than the long string of earlier federal and state failures.

Secondary Effects & Unforeseeable Costs

A bill this big presents many other big opportunities for corporations and other special interests. It’s no wonder that many companies, trade associations, and other special interests are lining up to support this effort. In a recent study co-authored with Connor Haaland (“Does the US Need a More Targeted Industrial Policy for AI & High-Tech”), we outlined “the way rent-seeking and cronyism often become chronic problems for highly targeted, big-budget industrial policy efforts.” Those problems will grow exponentially if the COMPETES Act passes. Everyone expects a cut of the action when Washington starts showering sectors with money.

But there’s a bigger problem associated with the everything-and-the-kitchen-sink approach to such a massive industrial policy bill.  All the ambiguities associated with a monster measure like this means that agency bureaucrats will be left to fill in all the details for many years to come. It is folly of the highest order to believe that all these agencies will work together in a tightly coordinated and consistent way to advance industrial policy efforts or address “strategic objectives.” Anyone currently following the fight between the FAA and FCC over the rollout of 5G wireless networks will know what I am talking about. Moreover, delegating broad authority and big money to all these agencies just further reinforces the rent-seeking instincts of special interests, who will rush to their respective regulatory masters with hat in hand. This presents agencies with an added policy lever to blackmail companies into doing what they want without any new regulations even being issued.

And then there is the final consideration: where will all the money come from for this grand exercise in technocratic central planning? The Senate bill costs an estimated $250 billion. To be clear, that’s A QUARTER TRILLION DOLLARS. We’re talking big money, and chances are that the final price tag for the House’s COMPETES Act will be even higher. Does the money to fund all this profligate spending just fall like manna from industrial policy heaven? No, it will come out the pockets of the American taxpayer and American companies (who will just pass the bill along to consumers). This will have dynamic effects on growth and innovation that are almost never discussed in industrial policy debates. Here’s how Connor Haaland and I put it in our big study:

“First, a dollar spent pursuing one objective is a dollar that could have been invested differently, and potential better. Second, the very act of imposing taxes to cover these state gambits results in costs and distortions that must be accounted for. Some of these costs are deadweight losses associated with taxes and tax collection more generally. But this points to a third lesson: The true potential costs associated with industrial policy programs also need to account for the negative secondary effects of rent-seeking, bureaucracy, and the many other downsides of the political system, included cost overruns and corruption.”

As the old saying goes: There is no free lunch.

Conclusion: There Is a Better Way

Some advocates of the COMPETES Act label it a “competitiveness bill” or an “innovation initiative.” It takes a great deal of hubris to pretend that that the economy is just a giant machine to be manipulated and that policymakers can easily “dial in” the desired innovation results through massive bills and expanded bureaucracy.

Lawmakers and bureaucrats are not going to allocate capital more efficiently than private innovators and investors. Nor are they going to be able to “shore up supply chains” or create tech hubs in every city just by sprinkling a little magical industrial policy pixie dust thinly across the entire nation.

We should not try to compete with China by becoming China. Nor do we need to. Markets and supply chains recover from setbacks faster than governments can. This week, the White House reiterated its support for industrial policy efforts to strengthen supply chains and extend subsidies to the semiconductors industry. But, assuming the COMPETES Act passes, it’ll take years to get all the planning and spending going. When government spins those proverbial dials, it does so very slowly and extremely inefficiently. Meanwhile, the same day the White House was making these announcements, it was also touting that $80 billion in private investment has been announced by the US semiconductor industry recently. Just last week, Intel announced it plans to invest at least $20 billion in two new chip-making facilities in Ohio. Scott Lincicome and Ilana Blumsack have documented the many other private initiatives underway by the semiconductor industry to expand domestic manufacturing capacity, as well as efforts by foreign firms like Samsung to invest here to take advantage of our skilled workforce and vibrant capital market. This is all happening despite the fact that Congress is still debating an industrial policy measure that may end up being too bloated to even achieve successful passage this session.

Does government have any role to play? It certainly does. Most current industrial policy proposals fail to understand that the most important thing that policymakers can do is to clean up decades of earlier failed industrial policy efforts. Industrial policies in fields like energy, aviation, space, communications and other sectors skewed markets in unnatural and inefficient ways by favoring specific technologies and companies over others. This is because industrial policy all too often devolves into the business of picking winners and losers. This is not always done in a formal way or even with clear intent. Rather, when government is throwing around billions and engaging in casino economics by placing big bets, a lucky few will win at the expense of others.

Of course, not all government support is as wasteful or corporatist in character. “Basic” R&D efforts are certainly more defensible than most “applied” or “targeted” efforts. “When government is supporting basic R&D,” Connor Haaland and I have noted, “the chances of wasting scarce resources on risky investments can be minimized to some degree, at least as compared with highly targeted applied R&D investments in unproven technologies and firms.”

And then there are all of the education and training efforts governments can undertake. If lawmakers were smart, they would have just limited their efforts to the sort of things found in Titles III, V, and VI of the COMPETES Act, which relates to boosting STEM education, high-tech workforce training, improving National Science Foundation research efforts, and funding various other federal science agencies and labs, that conduct more basic research. And more flexible immigration policies are also essential.

Meanwhile, government defense spending isn’t going to dry up anytime soon and it continues to represent an indirect form of industrial policy given the trillions of dollars that are spread around through the so-called “military-industrial complex.” That certainly doesn’t mean America should be greatly expanding its already bloated defense budgets in the name of expanding industrial policy. Yet, for better or worse, government is always going to be spending a lot of money on defense priorities and it gives it a chance to address whatever “strategic” needs it has.

But the current industrial policy behemoth advancing in Congress represents a misguided effort at domestic retrenchment and a collapse into a lamentable sort of techno-mercantilism thinking that happens every quarter century or so. In my paper with Haaland as well as a separate essay, I have documented just how misguided the “Japan panic” of the 1980s and 90s was. One policymaker and pundit after another lined up to breathlessly proclaim the end of America if we failed to adopt a grandiose industrial policy to counter Japan. Of course, that industrial policy approach ended up being such a disaster that even the Japanese government itself declared in a 2000 report that “the Japanese model was not the source of Japanese competitiveness but the cause of our failure.”

Moreover, it is worth noting what happened with the Internet and digital technology in the U.S. versus the rest of the world in the 1990s and beyond. America essentially put a policy firewall between the emerging digital technology sector and the old industrial policy regime we had for analog sectors and technologies, like broadcasting and wireline telephony. And thank God we did! America’s digital technology sector thrived, and U.S.-headquartered tech companies became household names across the globe. Meanwhile, the Europeans have spent 20 years crafting one misguided industrial policy scheme after another to equal America’s accomplishments. Despite highly targeted and expensive efforts to foster a domestic digital tech base, the EU has instead generated a string of industrial policy failures that Haaland and I documented in detail here.

Corporatism, cronyism, and profligate pork-barrel spending were not the sources of America’s competitive advantage in digital technology, and top-down planning did not make our digital technology companies global powerhouses.  Instead, we got our innovation culture right for digital technology. First and foremost, our the default regulatory policy for the digital economy was permissionless innovation. No one had to ask anyone for the right to develop all those new digital technologies and online platforms. The Clinton Administration’s 1997 “Framework for Global Electronic Commerce” announced that “governments should encourage industry self-regulation and private sector leadership where possible” and “avoid undue restrictions on electronic commerce.” Second, investors saw that positive policy ecosystem developing and moved quickly to shower entrepreneurs in this sector with unprecedented private venture capital investment. Third, education and career opportunities in these sectors expanded accordingly. Real-time “learning by doing” took place as millions of people learned new digital skillsets on the fly. Kids learned how to code before anyone could even teach them how to type. Most importantly, talented immigrants and foreign investors then came here to take advantage of all this, allowing America to steal away the best and brightest from the rest of the world.

This constitutes one of the greatest capitalist success stories in human history, and it all happened without targeted, technocratic, top-down industrial policy planning. This is the more principled and less costly vision for innovation policy America needs today to counter China and the rest of the world. There is absolutely no reason that we can’t apply this same vision to aviation, space, semiconductors, energy, nanotech, AI, and many other sectors of importance.

The Mercatus Center has just released a new special study that I co-authored with Connor Haaland entitled, “Does the United States Need a More Targeted Industrial Policy for High Tech?” With industrial policy reemerging as a major issue — and with Congress still debating a $250 billion, 2,400-page industrial policy bill — our report does a deep dive into the history various industrial policy efforts both here and abroad over the past half century. Our 64-page survey of the historical record leads us to conclude that, “targeted industrial policy programs cannot magically bring about innovation or economic growth, and government efforts to plan economies from the top down have never had an encouraging track record.”

We zero in on the distinction between general versus targeted economic development efforts and argue that:

whether we are referring to federal, state, or local planning efforts—the more highly tar­geted development efforts typically involve many tradeoffs that are often not taken into consider­ation by industrial policy advocates. Downsides include government steering of public resources into unproductive endeavors, as well as more serious problems, such as cronyism and even corruption.

We also stress the need to more tightly define the term “industrial policy” to ensure rational evaluation is even possible. We argue that, “industrial policy has intentionality and directionality, which distinguishes it from science policy, innovation policy, and economic policy more generally.” We like the focus definition used by economist Nathaniel Lane, who defines industrial policy as “intentional political action meant to shift the industrial structure of an economy.”

Our report examines the so-called “Japan model” of industrial policy that was all the rage in intellectual circles a generation ago and then compares it to the Chinese and European industrial policy efforts of today, which many pundits claim that the US needs to mimic. We find problems with those models and argue that:

America’s goal should not be to “imitate China” or “copy its playbook” when it comes to targeted industrial policy and technological governance of AI and other high-tech sectors. Europe’s approach, although not as heavy-handed, is also not a good model. Not only would the Chinese and European approaches potentially undermine the permissionless innovation ethos that made America’s tech companies become global powerhouses, but expanded industrial policy efforts would entail massive state bets on risky ventures using taxpayer resources.

We discuss the public choice dynamics surrounding many industrial development efforts and note that, “what is often described as “industrial policy” is in reality nothing more than industrial politics.” We highlight how many of the largest industrial policy programs have been prone to highly inefficient contracting procedures and massive cost overruns. Sometimes outright corruption even becomes a problem with some of the largest programs. But that’s not the only cost. Sometimes, in their effort to promote specific industrial outputs or outcomes, government undermines the very innovation they hope to spur.

When governments repress the entrepreneurial spirit of their most innovative creators and companies, this is bound to have negative ramifications for long-term competitiveness and economic growth. Heavy-handed industrial policy schemes can contribute to this sort of repression as the state gains more levers of control over private companies.

We note how that has certainly been the case in the European Union, where “countries have adopted a highly precautionary regulatory model for new digital sectors that shuns risk-taking and focuses on maximizing other values at the expense of disruptive change. This approach has resulted in fewer national champions, and it has cost Europe in terms of global competitive advantage,” we note. We also highlight the long string of failed European industrial policy programs.

Ours is not a doctrinaire analysis; we take a pragmatic approach to the evaluation of industrial policy programs and proposals. Some of them may succeed based simply on the reality that “if government officials roll the proverbial industrial policy dice enough times, some bets are bound to pay off, at least indirectly.” But any serious analysis of these efforts, we argue, must fully weigh the trade-offs associated with the potential tax and compliance burdens associated with funding them to begin with.

But we admit that, “industrial policy will always be with us to some extent, given the sheer size of government and the many existing programs already devoted to economic development or high-tech initiatives.” Toward that end, we wrap up the paper with a variety of high-level recommendations about industrial policy. We highlight how:

The priority should be generalized economic development over targeted development efforts. The most important thing that policymakers can do to boost economic opportunities is to create a legal and regulatory environment that is conducive to entrepreneurship, investment, innovation, and free trade.  [. . . ] government should focus on setting the table for entrepreneurial activity instead of trying to determine everything on the plate. To put this differently, policymakers need to avoid the “fun stuff” and focus on “boring” issues that often get neglected.

We apply these insights to the ongoing debate over regional economic development and the specific effort currently underway at the federal level to encourage “regional innovation hubs,” as federal and state lawmakers look to create “the next Silicon Valley” elsewhere.

In terms of our nation’s overall investment in R&D, we note that “[t]he United States has the most vibrant venture capital (VC) market in the world, and this market helps support risky ventures without gambling with taxpayer dollars.” While some bemoan the fact that private enterprise provides the bulk of R&D expenditures in the US – and that amount is increasing relative to governmental sources – this is actually something that should be celebrated. The strength of private-funded R&D helps set the US apart and make investment markets nimbler and more responsive to real-world needs. Moreover, global unicorn growth in the US continues at a healthy clip. From 2010 to mid-2021, the US created 53 percent of global unicorns, compared with 20 percent for China. These facts are often overlook in industrial policy debates.

While our paper is comprehensive, admittedly, there are some things we leave out of the analysis or do not spend as much time discussing. For example, there is a never-ending debate about the relationship between national security and industrial policy that raises many hard questions. A nation needs military hardware to defend itself, and almost every program to provide weapons and military equipment in the US involve private contracting to get them. These are the biggest industrial policy programs at all, but we don’t spend a lot of time focus on them in our paper because that would have taken us far afield.

We have a short section on these issues that notes how “defense-related programs have also been prone to highly inefficient contracting procedures and massive cost overruns.” Many of these programs remain vital, however, and must find a way to make them more efficient and cost-effective. But there are still other issues related to national security and industrial policy that raise hard questions, including: export or import controls, trade restrictions, and more. These continue to be challenging issues and I personally hope to revisit some of them in upcoming essays.

With Congress still trying to finalize its mega industrial policy bill, our paper is relevant to the short-term debate over these issues. But our hope is that this paper offers a big-picture, long-term framework for thinking through the challenges associated with industrial policy issues both here and abroad.

Discourse magazine recently published my essay on what “Industrial Policy Advocates Should Learn from Don Lavoie.” With industrial policy enjoying a major revival in the the U.S. — with several major federal proposals are pending or already set to go into effect — I argue that Lavoie’s work is worth revisiting, especially as this weekend was the 20th anniversary of his untimely passing. But one thing I wanted to just briefly highlight here is the useful tool Lavoie created that helped us think about the “planning spectrum,” or the range of different industrial policy planning motivations and proposals. On one axis, he plotted “futurist” versus “preservationist” advocates and proposals, with the futurists wanting to invest in new skills and technologies, while the preservationists seek to prop up existing sectors. On the other axis, he contrasted “left-wing or pro-labor” and “right-wing or pro-business” advocates and proposals.

Lavoie used this tool to help highlight the remarkable intellectual schizophrenia among industrial policy planners, who all claimed to have the One Big Plan to save the economy. The problem was, Lavoie noted, all their plans differed greatly. For example, he did a deep dive into the work of Robert Reich and Felix Rohatyn, who were both outspoken industrial policy advocates during the 80s. Reich as affiliated with the Harvard School of Government at that time, and Rohatyn was a well-known Wall Street financier. The industrial policy proposals set forth by Reich and Rohatyn received enormous media and academic attention at the time, yet no one except Lavoie seriously explored the many ways in which their proposals differed so fundamentally. Rohatyn was slotted on the lower right quadrant because of his desire to prop up old sectors and ensure the health of various private businesses. Reich fell into the upper quadrant of being more of futurist in his desire to have the government promote newer skills, sectors, and technologies.

After identifying the many inconsistencies among these planners and their proposed schemes, Lavoie pointed out that these differences raised some obvious questions: Whose plan are we supposed to follow when proposed plans conflict? And how much stock should we place in the wisdom of industrial policy when the leading advocates cannot even agree on what sectors and technologies are worth preserving or promoting? It was a simply but powerful insight that should led us to calling into question anyone who tries to pretend that they have all the answers when it comes to industrial policy planning. And, as I argue in my new essay, this insight helps us identify the continuing intellectual schizophrenia among industrial policy planners and schemes today. In the end, I conclude that:

The limitations of industrial policy exist regardless of the policymaker’s intentions. There are no “good guys” versus “bad guys” when it comes to industrial policy efforts; there are just many people with many different technocratic plans, all of which are constrained by limited knowledge and resources.

Moreover, Lavoie most important piece of relevant advice is the simple adage that, if you find yourself in a hole, it is wise to stop digging. Constantly doubling down on planning efforts is not going to help governments escape the problems created by their earlier interventions. Unfortunately, this is exactly what many industrial policy advocates do: They insist that America already has an industrial policy, but that it lacks the sort of conscious design or coherent form or direction they desire. But that is the typical sort of hubris and folly we’ve always heard from planners. They always think there’s a proverbial “better path” out there and want us to imagine that they can lead us down it with wiser planning that avoids all the problems of all those past failed planning efforts.

As Lavoie taught us long ago, we’d be wise to reject their various schemes and recommendations. “In light of the inherent deficiencies of central planning, it might be argued that the U.S. should instead try to reduce current government interference with the competitive process to the absolute minimum consistent with other political goals,” he concluded. It remains wise advice for today’s policymakers.

Over at Discourse magazine, my Mercatus Center colleague Matt Mitchell and I have a new essay on, “Industrial Policy is a Very Old, New Idea.” We argue that, despite having a long history of disappointments and failures, that isn’t stopping many policymakers from proposing it industrial policies again. We compare national industrial policy efforts alongside state-based economic development policies, noting their many similarities. In both cases, the crucial issue comes down to targeting versus generality in terms of how policymakers go about encouraging innovation and economic growth. We note how:

The building blocks of the general approach—a mix of broadly applicable tax, spending, regulatory and legal rules—are often rejected because they seem less exciting than targeting specific companies or industries for help. Pundits and policymakers are fond of using machine-like metaphors to suggest they can “fine-tune” innovation or “dial-in” economic development according to a precise formula they believe they have concocted. They also savor the attention that goes along with ribbon-cutting ceremonies and the big headlines often generated by political targeting efforts.

We discuss the spectrum of economic development options (depicted in chart below) in more detail and explain the many pitfalls associated with some of the most highly targeted efforts. “The predicament for policymakers is that, while it is wiser to focus on the generalized approaches, the temptation will remain strong to jump to targeted gambles that may grab headlines but are far more risky and costly,” we argue. In our latest feature for Discourse magazine, Connor Haaland and I explore the question, “Should the U.S. Copy China’s Industrial Policy?” We begin by noting that:

Calls for revitalizing American industrial policy have multiplied in recent years, with many pundits and policymakers suggesting that the U.S. should consider taking on Europe and China by emulating their approaches to technological development. The goal would be to have Washington formulate a set of strategic innovation goals and mobilize government planning and spending around them.

We continue on to argue that what most of these advocates miss is that:

China’s targeting efforts are often antithetical to both innovation and liberty, and involve plenty of red tape and bureaucracy. China has become a remarkably innovative country for many reasons, including its greater tolerance for risk-taking, even as the Chinese Communist Party continues to pump resources into strategic sectors. But most Chinese innovation is permissible only insomuch as it furthers the party’s objectives, a strategy the U.S. obviously wouldn’t want to copy.

We discuss the problems associated with some of those Chinese efforts as well as proposed US responses, like the recently released 756 page report from the National Security Commission on Artificial Intelligence. The report takes an everything-and-the-kitchen-sink approach to state direction for new AI-related efforts and spending. While that report says the government now must “drive change through top-down leadership” in order to “win the AI competition that is intensifying strategic competition with China,” we argue that there could be some serious pitfalls with top-down, high price tag approaches.

Time magazine recently declared 2020 “The Worst Year Ever.” By historical standards that may be a bit of hyperbole. For America’s digital technology sector, however, that headline rings true. After a remarkable 25-year run that saw an explosion of innovation and the rapid ascent of a group of U.S. companies that became household names across the globe, politicians and pundits in 2020 declared the party over. “We now are on the cusp of a new era of tech policy, one in which the policy catches up with the technology,” says Darrell M. West of the Brookings Institution in a recent essay, “The End of Permissionless Innovation.” West cites the House Judiciary Antitrust Subcommittee’s October report on competition in digital markets—where it equates large tech firms with the “oil barons and railroad tycoons” of the Gilded Age—as the clearest sign that politicization of the internet and digital technology is accelerating. It is hardly the only indication that America is set to abandon permissionless innovation and revisit the era of heavy-handed regulation for information and communication technology (ICT) markets. Equally significant is the growing bipartisan crusade against Section 230, the provision of the 1996 Telecommunications Act that shields “interactive computer services” from liability for information posted or published on their systems by users. No single policy has been more important to the flourishing of online speech or commerce than Sec. 230 because, without it, online platforms would be overwhelmed by regulation and lawsuits. But now, long knives are coming out for the law, with plenty of politicians and academics calling for it to be gutted. Calls to reform or repeal Sec. 230 were once exclusively the province of left-leaning academics or policymakers, but this year it was conservatives in the White Houseon Capitol Hill and at the Federal Communications Commission (FCC) who became the leading cheerleaders for scaling back or eliminating the law. President Trump railed against Sec. 230 repeatedly on Twitter, and most recently vetoed the annual National Defense Authorization Act in part because Congress did not include a repeal of the law in the measure. Meanwhile, conservative lawmakers in Congress such as Sens. Josh Hawley and Ted Cruz have used subpoenasangry letters and heated hearings to hammer digital tech executives about their content moderation practices. Allegations of anti-conservative bias have motivated many of these efforts. Even Supreme Court Justice Clarence Thomas questioned the law in a recent opinion. Other proposed regulatory interventions include calls for new national privacy laws, an “Algorithmic Accountability Act” to regulate artificial intelligence technologies, and a growing variety of industrial policy measures that would open the door to widespread meddling with various tech sectors. Some officials in the Trump administration even pushed for a nationalized 5G communications network in the name of competing with China. This growing “techlash” signals a bipartisan “Back to the Future” moment, with the possibility of the U.S. reviving a regulatory playbook that many believed had been discarded in history’s dustbin. Although plenty of politicians and pundits are taking victory laps and giving each other high-fives over the impending end of the permissionless innovation era, it is worth considering what America will be losing if we once again apply old top-down, permission slip-oriented policies to the technology sector.

Permissionless Innovation: The Basics

As an engineering principle, permissionless innovation represents the general freedom to tinker and develop new ideas and products in a relatively unconstrained fashion. As I noted in a recent book on the topic, permissionless innovation can also describe a governance disposition or regulatory default toward entrepreneurial activities. In this sense, permissionless innovation refers to the idea that experimentation with new technologies and innovations should generally be permitted by default and that prior restraints on creative activities should be avoided except in those cases where clear and immediate harm is evident. There is an obvious relationship between the narrow and broad definitions of permissionless innovation. When governments lean toward permissionless innovation as a policy default, it is likely to encourage freewheeling experimentation more generally. But permissionless innovation can sometimes occur in the wild, even when public policy instead tends toward its antithesis—the precautionary principle. As I noted in my latest book, tinkerers and innovators sometimes behave evasively and act to make permissionless innovation a reality even when public policy discourages it through precautionary restraints. To be clear, permissionless innovation as a policy default has not meant anarchy. Quite the opposite, in fact. In the United States, over the past 25 years, no major federal agencies that regulate technology or laws that do so were eliminated. Indeed, most agencies grew bigger. But in spite of this, entrepreneurs during this period got more green lights than red ones, and innovation was treated as innocent until proven guilty. This is how and why social media and the sharing economy developed and prospered here and not in other countries, where layers of permission slips prevented such innovations from ever getting off the drawing board. The question now is, how will the shift to end permissionless innovation as a policy default in the U.S. affect innovative activity here more generally? Economic historians Deirdre McCloskey and Joel Mokyr teach us that societal and political attitudes toward growth, risk-taking and entrepreneurialism have a powerful connection with the competitive standing of nations and the possibility of long-term prosperity. If America’s innovation culture sours on the idea of permissionless-ness and moves toward a precautionary principle-based model, creative minds will find it harder to experiment with bold new ideas that could help enrich the nation and improve the well-being of the citizenry—which is exactly why America discarded its old top-down regulatory model in the first place.

Why America Junked the Old Model

Perhaps the easiest way to put some rough bookends on the beginning and end of America’s permissionless innovation era is to date it to the birth and impending death of Sec. 230 itself. The enactment in 1996 of the Telecommunications Act was important, not only because it included Sec. 230, but also because the law created a sort of policy firewall between the old and new worlds of ICT regulation. The old ICT regime was rooted in a complex maze of federal, state and local regulatory permission slips. If you wanted to do anything truly innovative in the old days, you typically needed to get some regulator’s blessing first—sometimes multiple blessings. The exception was the print sector, which enjoyed robust First Amendment protection from the time of the nation’s founding. Newspapers, magazines and book publishers were left largely free of prior restraints regarding what they published or how they innovated. The electronic media of the 20th century were not so lucky. Telephony, radio, television, cable, satellite and other technologies were quickly encumbered with a crazy quilt of federal and state regulations. Those restraints include price controls, entry restrictions, speech restrictions and endless agency threats. ICT policy started turning the corner in the late 1980s after the old regulatory model failed to achieve its mission of more choice, higher quality and lower prices for media and communications. Almost everyone accepted that change was needed, and it came fast. The 1990s became a whirlwind of policy and technological change. In the mid-1990s, the Clinton administration decided to allow open commercialization of the internet, which, until then, had mostly been a plaything for government agencies and university researchers. But it was the enactment of the 1996 telecommunications law that sealed the deal. Not only did the new law largely avoid regulating the internet like analog-era ICT, but, more importantly, it included Sec. 230, which helped ensure that future regulators or overzealous tort lawyers would not undermine this wonderful new resource. A year later, the Clinton administration put a cherry on top with the release of its Framework for Global Electronic Commerce. This bold policy statement announced a clean break from the past, arguing that “the private sector should lead [and] the internet should develop as a market-driven arena, not a regulated industry.” Permissionless innovation had become the foundation of American tech policy.

The Results

Ideas have consequences, as they say, and that includes ramifications for domestic business formation and global competitiveness. While the U.S. was allowing the private sector to largely determine the shape of the internet, Europe was embarking on a very different policy path, one that would hobble its tech sector. America’s more flexible policy ecosystem proved to be fertile ground for digital startups. Consider the rise of “unicorns,” shorthand for companies valued at $1+ billion. “In terms of the global distribution of startup success,” notes the State of the Venture Capital Industry in 2019, “the number of private unicorns has grown from an initial list of 82 in 2015 to 356 in Q2 2019,” and fully half of them are U.S.-based. The United States is also home to the most innovative tech firms. Over the past decade, Strategy& (PricewaterhouseCooper’s strategy consulting business) has compiled a list of the world’s most innovative companies, based on R&D efforts and revenue. Each year that list is dominated by American tech companies. In 2013, 9 of the top 10 most innovative companies were based in the U.S., and most of them were involved in computing, software and digital technology. Global competition is intensifying, but in the most recent 2018 list, 15 of the top 25 companies are still U.S.-based giants, with Amazon, Google, Intel, Microsoft, Apple, Facebook, Oracle and Cisco leading the way. Meanwhile, European digital tech companies cannot be found on any such list. While America’s tech companies are household names across the European continent, most people struggle to name a single digital innovator headquartered in the EU. Permissionless innovation crushed the precautionary principle in the trans-Atlantic policy wars. European policymakers have responded to the continent’s digital stagnation by doubling down on their aggressive regulatory efforts. The EU closed out 2020 with two comprehensive new measures (the Digital Services Act and the Digital Markets Act), while the U.K. simultaneously pursued a new “online harms” law. Taken together, these proposals represent “the biggest potential expansion of global tech regulation in years,” according to The Wall Street Journal. The measures will greatly expand extraterritorial control over American tech companies. Having decimated their domestic technology base and driven away innovators and investors, EU officials are now resorting to plugging budget shortfalls with future antitrust fines on U.S.-based tech companies. It has essentially been a lost quarter century for Europe on the information technology front, and now American companies are expected to pay for it.

Republicans Revive ‘Regulation-By-Raised-Eyebrow’

In light of the failure of Europe’s precautionary principle-based policy paradigm, and considering the threat now posed by the growing importance of various Chinese tech companies, one might think U.S. policymakers would be celebrating the competitive advantages created by a quarter century of American tech dominance and contemplating how to apply this winning vision to other sectors of the economy. Alas, despite its amazing run, business and political leaders are now turning against permissionless innovation as America’s policy lodestar. What is most surprising is how this reversal is now being championed by conservative Republicans, who traditionally support deregulation. President Trump also called for tightening the screws on Big Tech. For example, in a May 2020 Executive Order on “Preventing Online Censorship,” he accused online platforms of “selective censorship that is harming our national discourse” and suggested that “these platforms function in many ways as a 21st century equivalent of the public square.” Trump and his supporters put Google, Facebook, Twitter and Amazon in their crosshairs, accusing them of discriminating against conservative viewpoints or values. The irony here is that no politician owes more to modern social media platforms than Donald Trump, who effectively used them to communicate his ideas directly to the American people. Moreover, conservative pundits now enjoy unparalleled opportunity to get their views out to the wider world thanks to all the digital soapboxes they now can stand on. YouTube and Twitter are chock-full of conservative punditry, and the daily list of top 10 search terms on Facebook is dominated consistently by conservative voices, where “the right wing has a massive advantage,” according to Politico. Nonetheless, conservatives insist they still don’t get a fair shake from the cornucopia of new communications platforms that earlier generations of conservatives could have only dreamed about having at their disposal. They think the deck is stacked against them by Silicon Valley liberals. This growing backlash culminated in a remarkable Senate Commerce Committee hearing on Oct. 28 in which congressional Republicans hounded tech CEOs and called for more favorable treatment of conservatives, and threatened social media companies with regulation if conservative content was taken down. Liberal lawmakers, by contrast, uniformly demanded the companies do more to remove content they felt was harmful or deceptive in some fashion. In many cases, lawmakers on both sides of the aisle were talking about the exact same content, putting the companies in the impossible position of having to devise a Goldilocks formula to get the content balance just right, even though it would be impossible to make both sides happy. In the broadcast era, this sort of political harassment was known as the “regulation-by-raised-eyebrow” approach, which allowed officials to get around First Amendment limitations on government content control. Congressional lawmakers and regulators at the FCC would set up show trial hearings and use political intimidation to gain programming concessions from licensed radio and television operators. These shakedown tactics didn’t always work, but they often resulted in forms of soft censorship, with media outlets editing content to make politicians happy. The same dynamic is at work today. Thus, when a firebrand politician like Sen. Josh Hawley suggests “we’d be better off if Facebook disappeared,” or when Sohrab Ahmari, the conservative op-ed editor at the New York Postcalls for the nationalization of Twitter, they likely understand these extreme proposals won’t happen. But such jawboning represents an easy way to whip up your base while also indirectly putting intense pressure on companies to tweak their policies. Make us happy, or else! It is not always clear what that “or else” entails, but the accumulated threats probably have some effect on content decisions made by these firms. Whether all this means that Sec. 230 gets scrapped or not shouldn’t distract from the more pertinent fact: few on the political right are preaching the gospel of permissionless innovation anymore. Even tech companies and Silicon Valley-backed organizations now actively distance themselves from the term. Zachary Graves, head of policy at Lincoln Network, a tech advocacy organization, worries that permissionless innovation is little more than a “legitimizing facade for anarcho-capitalists, tech bros, and cynical corporate flacks.” He lines up with the growing cast of commentators on both the left and right who endorse a “Tech New Deal” without getting concrete about what that means in practice. What it likely means is a return to a well-worn regulatory playbook of the past that resulted in innovation stagnation and crony capitalism.

A More Political Future

Indeed, as was the case during past eras of permission slip-based policy, our new regulatory era will be a great boon to the largest tech companies. Many people advocate greater regulation in the name of promoting competition, choice, quality and lower prices. But merely because someone proclaims that they are looking to serve the public interest doesn’t mean the regulatory policies they implement will achieve those well-intentioned goals. The means to the end—new rules, regulations and bureaucracies—are messy, imprecise and often counterproductive. Fifty years ago, the Nobel prize-winning economist George Stigler taught us that, “as a rule, regulation is acquired by the industry and is designed and operated primarily for its benefits.” In other words, new regulations often help to entrench existing players rather than fostering greater competition. Countless experts since then have documented the problem of regulatory capture in various contexts. If the past is prologue, we can expect many large tech firms to openly embrace regulation as they come to see it as a useful way of preserving market share and fending off pesky new rivals, most of whom will not be able to shoulder the compliance burdens and liability threats associated with permission slip-based regulatory regimes. True to form, in recent congressional hearings, Facebook head Mark Zuckerberg called on lawmakers to begin regulating social media markets. The company then rolled out a slick new website and advertising campaign inviting new rules on various matters. It is always easy for the king of the hill to call for more regulation when that hill is a mound of red tape of their own making—and which few others can ascend. It is a lesson we should have learned in the AT&T era, when a decidedly unnatural monopoly was formed through a partnership between company officials and the government.

Many independent telephone companies existed across America before AT&T’s leaders cut sweetheart deals with policymakers that tilted the playing field in its favor and undermined competition. With rivals hobbled by entry restrictions and other rules, Ma Bell went on to enjoy more than a half century of stable market share and guaranteed rates of return. Consumers, by contrast, were expected to be content with plain-vanilla telephone services that barely changed. Some of us are old enough to remember when the biggest “innovation” in telephony involved the move from rotary-dial phones to the push-button Princess phone, which, we were thrilled to discover, came in multiple colors and had a longer cord. In a similar way, the impending close of the permissionless innovation era signals the twilight of technological creative destruction and its replacement by a new regime of political favor-seeking and logrolling, which could lead to innovation stagnation. The CEOs of the remaining large tech companies will be expected to make regular visits to the halls of Congress and regulatory agencies (and to all those fundraising parties, too) to get their marching orders, just as large telecom and broadcaster players did in the past. We will revert to the old historical trajectory, which saw communications and media companies securing marketplace advantages more through political machinations than marketplace merit.

Will Politics Really Catch Up?

While permissionless innovation may be falling out of favor with elites, America’s entrepreneurial spirit will be hard to snuff out, even when layers of red tape make it riskier to be creative. If for no other reason, permissionless innovation still has a fighting chance so long as Congress struggles to enact comprehensive technology measures. General legislative dysfunction and profound technological ignorance are two reasons that Congress has largely become a non-actor on tech policy in recent years. But the primary limitation on legislative meddling is the so-called pacing problem, which refers to the way technological innovation often outpaces the ability of laws and regulations to keep up. “I have said more than once that innovation moves at the speed of imagination and that government has traditionally moved at, well, the speed of government,” observed former Federal Aviation Administration head Michael Huerta in a 2016 speech.

The same factors that drove the rise of the internet revolution—digitization, miniaturization, ubiquitous mobile connectivity and constantly increasing processing power—are spreading to many other sectors and challenging precautionary policies in the process. For example, just as “Moore’s Law” relentlessly powers the pace of change in ICT sectors, the “Carlson curve” now fuels genetic innovation. The curve refers to the fact that, over the past two decades, the cost of sequencing a human genome has plummeted from over $100 million to under $1,000, a rate nearly three times faster than Moore’s Law. Speed isn’t the only factor driving the pacing problem. Policymakers also struggle with metaphysical considerations about how to define the things they seek to regulate. It used to be easy to agree what a phone, television or medical tracking device was for regulatory purposes. But what do those terms really mean in the age of the smartphone, which incorporates all of them and much more? “‘Tech’ is a very diverse, widely-spread industry that touches on all sorts of different issues,” notes tech analyst Benedict Evans. “These issues generally need detailed analysis to understand, and they tend to change in months, not decades.” This makes regulating the industry significantly more challenging than it was in the past. It doesn’t mean the end of regulation—especially for sectors already encumbered by many layers of preexisting rules. But these new realities lead to a more interesting game of regulatory whack-a-mole: pushing down technological innovation in one way often means it simply pops up somewhere else. The continued rapid growth of what some call “the new technologies of freedom”—artificial intelligence, blockchain, the Internet of Things, etc.—should give us some reasons for optimism. It’s hard to put these genies back in their bottles now that they’re out. This is even more true thanks to the growth of innovation arbitrage—both globally and domestically. Creators and capital now move fluidly across borders in pursuit of more hospitable innovation and investment climates. Recently, some high-profile tech CEOs like Elon Musk and Joe Lonsdale have relocated from California to Texas, citing tax and regulatory burdens as key factors in their decisions. Oracle, America’s second-largest software company, also just announced it is moving its corporate headquarters from Silicon Valley to Austin, just over a week after Hewlett Packard Enterprise said it too is moving its headquarters from California to Texas—in this case, Houston. “Voting with your feet” might actually still mean something, especially when it is major tech companies and venture capitalists abandoning high-tax, over-regulated jurisdictions.

Advocacy Remains Essential

But we shouldn’t imagine that technological change is inevitable or fall into the trap of thinking of it as a sort of liberation theology that will magically free us from repressive government controls. Policy advocacy still matters. Innovation defenders will need to continue to push back against the most burdensome precautionary policies, while also promoting reforms that protect entrepreneurial endeavors. The courts offer us great hope. Groups like the Institute for Justice, the Goldwater Institute, the Pacific Legal Foundation and others continue to litigate successfully in defense of the freedom to innovate. While the best we can hope for in the legislative arena may be perpetual stalemate, these and other public interest law firms are netting major victories in courtrooms across America. Sometimes court victories force positive legislative changes, too. For example, in 2015, the Supreme Court handed down North Carolina State Board of Dental Examiners v. Federal Trade Commission, which held that local government cannot claim broad immunity from federal antitrust laws when it delegates power to nongovernmental bodies, such as licensing boards. This decision made much-needed occupational licensing reform an agenda item across America. Many states introduced or adopted bipartisan legislation aimed at reforming or sunsetting occupational licensing rules that undermine entrepreneurship. Even more exciting are proposals that would protect citizens’ “right to earn a living.” This right would allow individuals to bring suit if they believe a regulatory scheme or decision has unnecessarily infringed upon their ability to earn a living within a legally permissible line of work. Meanwhile, there have been ongoing state efforts to advance “right to try” legislation that would expand medical treatment options for Americans tired of overly paternalistic health regulations. Perhaps, then, it is too early to close the book on the permissionless innovation era. While dark political clouds loom over America’s technological landscape, there are still reasons to believe the entrepreneurial spirit can prevail.

In his debut essay for the new Agglomerations blog, my former colleague Caleb Watney, now Director of Innovation Policy for the Progressive Policy Institute, seeks to better define a few important terms, including: technology policy, innovation policy, and industrial policy. In the end, however, he decides to basically dispense with the term “industry policy” because, when it comes to defining these terms, “it is useful to have a limiting principle and it’s unclear what the limiting principle is for industrial policy.”

I sympathize. Debates about industrial policy are frustrating and unproductive when people cannot even agree to the parameters of sensible discussion. But I don’t think we need to dispense with the term altogether. We just need to define it somewhat more narrowly to make sure it remains useful. First, let’s consider how this exact same issue played out three decades ago. In the 1980s, many articles and books featured raging debates about the proper scope of industrial policy. I spent my early years as a policy analyst devouring all these books and essays because I originally wanted to be a trade policy analyst. And in the late 1980s and early 1990s, you could not be a trade policy analyst without confronting industrial policy arguments.

This was the era of what some called “Japan, Inc.” and Japan-bashing. South Korea and Taiwan were also part of that discussion, but the primary focus was “the Japan Model” and whether it represented the optimal industrial policy for the modern economy. That “Japan Model” sounds much like what is heard today when pundits reference China and its industrial policy model: Generous (and highly targeted) R&D investments, government-led public-private consortia, industrial trade policies (a combination of export assistance plus restrictions on imports and foreign investment), and other forms of targeted government support for specific sectors or technological developments. In the 1980s Japan’s economy started expanding rapidly and many Japanese multinationals began making major investments in US businesses and properties. The Japanese government played an active role in facilitating much of this. Suddenly, lots of people in the US were debating the wisdom of America falling in line and adopting its own industrial policy to counter Japan. Panic was in the air in academic and legislative circles. Lawmakers were literally smashing Japanese electronics with sledgehammers on the stairs of the US Capitol. Meanwhile, pundits were publishing a steady steam of pessimistic books with titles asking, Can America Compete?, while others suggested that the US was Trading Places with Japan.
THE COMING WAR WITH JAPAN | Kirkus Reviews Japan-loathing probably reached its apex around 1991 or ’92 with the publication of the non-fiction book, The Coming War with Japan, and then Michael Crichton’s fictional book (and then adapted movie), Rising Sun.  Japan’s new economic model was going to steamroll US innovators and allow them to dominate the global economy for decades to come. Three decades later, we know how all this played out. The US never went to war again with Japan. We just kept trading peacefully with them, thankfully. Meanwhile, the “Japan, Inc.” industrial policy model didn’t quite pan out the way they hoped (or that US pundits feared). In a 2007 report, Marcus Noland of the Peterson Institute for International Economics summarized Japan’s industrial policy results in bleak terms:
Japan faces significant challenges in encouraging innovation and entrepreneurship. Attempts to formally model past industrial policy interventions uniformly uncover little, if any, positive impact on productivity, growth, or welfare. The evidence indicates that most resource flows went to large, politically influential “backward” sectors, suggesting that political economy considerations may be central to the apparent ineffectiveness of Japanese industrial policy.
But I don’t want to get diverted into the specifics of why Japan’s industrial policy didn’t work. Rather, I just want to make the simple point that Japan definitely had an industrial policy that we can still evaluate today. We should not abandon all use of the term industrial policy because, once defined in a more focused fashion, it remains a useful concept worthy of serious academic study and deliberation.
Jump back to the mid-80s and flip through the individual contributions to this AEI book on The Politics of Industrial Policy. It features hot debates over the exact issue we’ve still trying to figure out today. Essays by Aaron Wildavsky, Thomas McCraw, and James Fallows generally argued for a broad conception of what industrial policy should include. Others such as economist Herbert Stein insisted upon a much narrower reading of the term. Into that debate stepped economic historian Ellis W. Hawley with a wonderful essay on industrial policy efforts in the pre-New Deal era. Hawley began his essay with what I still regard as the best understanding of what “industry policy” really means in practice. Here is Hawley’s definition:
By industrial policy I mean a national policy aimed at developing or retrenching selected industries to achieve national economic goals. In this usage, I follow those who distinguish such a policy, both from policies aimed at making the macroeconomic environment more conducive to industrial development in general and from the totality of microeconomic interventions aimed at particular industries. To have an industrial policy, a nation must not only be intervening at the microeconomic level but also have a planning and coordinating mechanism through which the intervention is rationally related to national goals, a general pattern of microeconomic targets is decided upon, and particular industrial programs are worked out and implemented.
I think Hawley’s conception of industrial policy gets it just right. Crucially, he clearly distinguished industrial policy from “policy” more generally. And he also specifies the requirement that “a planning and coordinating mechanism” is necessary and that targets are established.

I’m going to close out my series of essays about Tim Wu’s new book, The Master Switch: The Rise and Fall of Information Empires, by discussing his proposed solutions.  In the first five essays in the series, [1, 2, 3, 4, 5] I’ve critiqued Wu’s look at information history as well as his use of terms like “market failure,” “laissez-faire” and “open” vs. “closed.”  I argued there’s a great deal of over-simplification, even outright distortion, in his use of those terms throughout the book.

Anyway, let’s run through the basics of the book once more before getting to Wu’s proposed solutions.  By my reading of The Master Switch, Wu’s argument essentially goes something like this:

  • Information industries go through cycles. After a period of “openness” and competition, they tend to drift toward “closed,” corporate-controlled, anti-consumer models and outcomes.
  • The resulting “monopolists” then block much innovation, competition, and free speech.
  • Consequently, “the purely economic laissez-faire approach… is no longer feasible.”
  • Moreover, information industries are more important than all others (“information industries… can never be properly understood as ‘normal’ industries”) and even traditional forms of regulation, including antitrust, “are clearly inadequate for the regulation of information industries.” (p. 303).
  • Thus, special rules should apply to information-related sectors of our economy.

Again, I’ve challenged some of these assertions in my previous essays, specifically, Wu’s incomplete history of cycles and the fact that he greatly underplays the role of governments in “locking-in” sub-optimal market structures or, worse yet, creating those structures through misguided public policies or regulatory capture.  Wu discusses some of those factors in his book, but he tends to regard them as secondary to the inquiry, whereas I believe they are crucial to understanding how most “closed” or anti-competitive scenarios develop or endure. Instead, Wu simplistically suggests that “the purely economic laissez-faire approach… is no longer feasible,” even though no such state of affairs has ever existed within communications or media industries. They have been subjected to varying levels of indirect influence or direct control almost since their inception.

Regardless, what does Tim Wu want done about the problems he has (mis-)diagnosed?

What Wu Wants: A “Constitutional” Approach to Private Regulation

Broadly speaking, Wu wants to counter what he regards as “the danger of private power,” “the Lockean sanctification of private property,” and the fact that “American economic life [has] been built mostly on freewheeling capitalism.” (p. 300)  More specifically, he wants to end the “cycle” he describes of markets moving from supposedly open to closed.

To do so, he proposes what he calls a “constitutional” approach to private marketplace regulation.  In reality, it would be a massive, unprecedented, and highly destructive information sector industrial policy that would substitute the Rule of Man for the Rule of Law.  But let’s hear how Wu describes it:

What I propose is not a regulatory approach but rather a constitutional approach to the information economy. By that I mean a regime whose goal is to constrain and divide all power that derives from the control of information. Specifically, what we need is something I would call a Separations Principle for the information economy. A Separations Principle would mean the creation of a salutary distance between each of the major functions or layers in the information economy. It would mean that those who develop information, those who control the network infrastructure on which it travels, and those who control the tools or venues of access must be kept apart from one another. At the same time, Separations Principle stipulates one other necessity: that the government also keep its distance and not intervene in the market to favor any technology, network monopoly, or integration of the major functions of an information industry.”  (p. 302, emphasis in original)

Wu calls this a “constitutional approach” because he models it on the separations of power found in the U.S. Constitution, such as the separation of church and State, as well as the separation of powers between branches of government.  Wu makes a few additional assertions:

  • “[T]he Separations Principle accepts in advance that some of the benefits of concentration and unified action will be sacrificed, even in ways that may seem painful or costly.” (p. 305)
  • But Wu believes that pain or cost is worth it because of the “corrupting effect of vertically integrated power.” (p. 305)
  • “You cannot serve two masters, and the objectives of creating information are often at odds with those of disseminating it,” he says. (p. 305)
  • Specifically, he claims the Separations Principle would better protect free speech and entrepreneurial freedom. On the former: “It is a recognition that the disposition of firms and industries is, if anything, more critical than the actions of the state in controlling who gets heard.” On the latter: “The Separations Principle protects entrepreneurial freedom by preventing stagnation and repression of business innovation, especially with the help of the state.” (p. 306)

There’s a lot to unpack here including Wu’s stunning claim that his Separations Principle doesn’t represent a regulatory regime, as well as his rather incredible belief that government meddling and machinations could be kept in check under this regime.

First, however, Wu deserves credit for coming clean about just how radical his proposal is.

Constitutional Limits on Governments vs. Private Actors

Wu admits that “It would be quite radical today even to contemplate imposing on the economy the kind of safeguards that the Constitution places on the political system.” (p. 301)  A few pages later he notes that “The Separations Principle… requires a certain breadth and ambition in its application.” (p. 308)

I’m glad Wu was willing to at least acknowledge the radicalness of his proposal.  But, as he is prone to do throughout the book, he raises an important potential objection only to quickly walk away from it.  In this case, however, it’s completely understandable why Wu wouldn’t want to continue this inquiry: His proposal really is “quite radical” since it is completely at odds with America’s constitutional heritage of individual liberty and limited government.

Let’s go back to Civics 101.  We require that governments live under certain constraints and the Rule of Law because we recognize that governments possess the unique ability to fine, punish, and imprison citizens.  Moreover, escape from government’s tentacles is difficult, if not impossible. A constitutional system is required, therefore, to limit government’s role over our lives and the economy.

By contrast, we do not impose similar constraints on individuals — or on individuals when they work collaboratively in organizations or corporations — primarily because we believe there should be a presumption of liberty in most human affairs.  Freedom is the default position.  We value freedom because it allows humans to exercise their free will and live a life of their own choosing — and that includes the freedom to pursue happiness by making money in a business venture.  Our nation’s founders saw the wisdom in this even before we had a grand historical clash between communism and capitalist systems.  From that experience, however, we now have undisputed proof that social and economic freedoms are closely linked, and that when humans are free, they prosper.  The other reason we default to freedom for private individuals and organizations is because the possibility of “escape” exists from undesirable social or economic situations.

Wu doesn’t bother slowing down to appreciate these distinctions. He gives occasional lip service to the dangers of excessive government power:

Again and again in the histories I have recounted, the state has shown itself an inferior arbiter of what is good for the information industries. The federal government’s role in radio and television from the 1920s through the 1960s, for instance, was nothing short of a disgrace…. Government’s tendency to protect large market players amounts to an illegitimate complicity … [particularly its] sense of obligation to protect big industries irrespective of their having become uncompetitive. (p. 308)

Quite right. Yet, as I pointed out in this earlier essay, there’s seemingly never any serious lesson to be drawn from that conclusion.  Wu just marches right along in his narrative and ignores that “disgrace” and its relationship to “the cycle.”

The crucial point here is that Wu doesn’t fully appreciate the qualitative difference between State power and corporate power.  Instead — consistent with many “media access” theorists who came before him — he largely equates those forms of power or even makes private power out to be the more significant threat to personal liberties and freedom of speech.  Again, we hear statements like “the disposition of firms and industries is, if anything, more critical than the actions of the state in controlling who gets heard.”

The problem with this is that (a) history shows it’s simply not true and (b) the corrective remedies such a theory counsels would require a massive enhancement of State power to counter the supposed threats of private power, which (c) would create an even bigger threat to human liberty since only the State can fine, imprison, and truly foreclose speech.

So, I’ll stick with traditional “constitutionalism,” thank you very much!  Tim Wu’s “constitutionalism,” by contrast, is the Rule of Man, not the Rule of Law.  Specifically, it would be the rule of a handful of unelected men (and women) down at the Federal Communications Commission, the Federal Trade Commission, or whatever other regulatory bureaucracies Wu would empower under this approach.   And, as we’ll see next, that approach is truly audacious in its scope.

Practical Considerations: An Unprecedented Information Control Regime

OK, let’s forget about all that philosophical and legalistic mumbo-jumbo.  After all, most people these days don’t really give a hoot about constitutional limitations or the first principles associated with our nation’s founding. Let us instead explore the Bold New World of information regulation that Wu wants imposed on the high-tech economy and consider its complexity and costs.  Wu is a bit short on details about how policymakers should go about constructing a “Separations” regime, or how it will work in practice, but he does suggest that Net neutrality regulation and expanded antitrust oversight are at least two of the core elements. But he says that will not be enough.

Despite the fact that Wu admits the FCC “has on occasion let itself become the enemy of the good, effectively a tool of repression,” Wu seems to suggest the agency will continue to have “day-to-day authority over the information industries.” (p. 309) Of course, the FCC’s role is currently limited mostly to older sectors of the information economy, but Wu seems to suggest that role should be expanded considerably.  Yet, FCC oversight isn’t enough either, Wu says.  He argues that “what is needed is not only an FCC institutionally committed to a Separations Principle but also a structural arrangement to guard against such deviations, including congressional oversight as well as attention and corrections from other branches of government.”

Here the “breadth and ambition in its application” associated with Wu’s Separations Principal becomes more apparent. We are talking about layers upon layers of regulation. More importantly, the key attribute of Wu’s Separations Principle is that it is preemptive and prophylactic in character.  He explicitly rejects the idea that marketplace experimentation should be allowed and that ex post administrative proceedings or antitrust enforcement will be good enough. “[T]here is the problem of taking an after-the-fact approach to a commodity so vital to our basic liberties,” he argues. (p. 204) Thus, Wu’s approach represent a return to the sort of anticipatory, “Mother, May I” regulatory regime America was supposed to be turning away from following the passage of the Telecommunications Act of 1996.

What’s most bizarre about Wu’s call for such a preemptive “Separations” approach is his insistence that it is not a regulatory approach.  It’s hard to know whether this is an astonishing bit of hubris or just plain naiveté.  I hate to suggest it, but I think Wu is perfectly aware of just how regulatory his system would be in practice; he just doesn’t want to admit it.  After all, for there to be “separations” of various segments of the information sector, someone would need to determine who and what belongs in which bucket.  Wu suggests we’ll need at least three buckets. To repeat, he says his Separations Principle “would mean that those who develop information, those who control the network infrastructure on which it travels, and those who control the tools or venues of access must be kept apart from one another.”  Let’s put some labels on these buckets:

  • Bucket #1: Information Creators
  • Bucket #2: Information Distributors
  • Bucket #3: Information Hardware Makers

These would essentially become three of the new “titles” (or regulatory sections) of a forthcoming “Information Economy Separations Act.” (I’m assuming Wu understands it would take an act of Congress to implement this sweeping regime, although he never makes that clear.  Or perhaps he would just prefer the FCC “reclassify” the entire information economy by regulatory fiat? Who knows.  Again, he never really sweats the details on this important point.)

Regardless, the problem with these conceptually neat classifications is that don’t conform to our fast-paced, highly dynamic Information Age economy.  There is a fluidity of innovation and market activity that Wu utterly fails to appreciate.  I suppose it’d be easy to throw a couple of players into these buckets and tell them to stay put.  We could tell T-Mobile, for example, that they could be a wireless information distributor and absolutely nothing else; we could tell Discovery Networks, they could be a content creator and absolutely nothing else; and we could tell Intel, you can be a chip maker and absolutely nothing else.

But not every existing information sector actor or technology is so neatly compartmentalized. Moreover, Wu’s framework also begs the question: Would firms that currently have integrated operations and investments in multiple fields be forced to divest control of various operations to come in line with Wu’s Separations Principle?   Here are a few scenarios to consider (and with each example, ask yourself the question: What’s the harm here to would justify the sort of “separations” regime Wu proposes?):

  • Cox Enterprises has a wide variety of content and distribution properties including: broadband services, cable TV channels and distribution systems, newspapers, radio stations, advertising and direct mail divisions, and AutoTrader.com.  How many pieces does the firm need to be split into to comply with Wu’s new “Separations” regime?
  • Should an ISP be allowed to develop or offer (or directly integrate into their service) free anti-virus software and parental control technologies since that’s not part of the underlying distribution service? Nearly every major ISP does so already today.
  • Even though the experiment was ultimately a failure, should Google have been allowed to break out of the search market and give the handheld device business a shot with the Nexus One?  Likewise, should Google be allowed to continue its experiment with local fiber or wi-fi networks even though it is so clearly outside their traditional line of business?  Finally, should the FCC have disallowed Google’s bid in the 700 MHz spectrum auction back in 2008 since it would have meant the firm was formally entering the information distribution business?
  • Which bucket is Microsoft in as a traditional OS and software provider?  Regardless, was it a mistake to allow them to jump into the video game console marketplace with the Xbox many years ago?   Should MS have been forbidden from creating the Zune since it too was a digital device outside of Microsoft’s core field?  Should MS be allowed to have a content division that develops games or other content for its operating systems even though they might be considered two separate information markets?
  • Sony produces movie and video game content but also develops hardware (video game consoles, televisions, music players, phones, etc.) on which that content can be played. Should that be illegal? Would they have to divest some of these divisions once Wu’s system went into effect?
  • Apple is the ultimate example of an information hardware manufacturer that has not only diversified its hardware offerings from PCs to iPods, iPhones and iPads, but also become a (if not the) leading information distributor for digital music, movies, television shows, podcasts, books and audiobooks through iTunes.  The company’s Apps store also makes it a key distributor of software.  What bucket is it in?
  • Should Amazon be allowed to be both the biggest online marketplace as well as the manufacturer of a device (the Kindle) that offers access to that store?

I could go on and on, but here’s the crucial point: Creating firewalls between the buckets Wu proposes would be a nightmare and would entail incessant regulatory interventions to make sure the walls weren’t breached.  As suggested above, the very act of regulatory line-drawing would be mind-bogglingly complex.  More importantly, each new information sector innovation would suddenly be subjected to a regulatory classification proceeding.

Wu is essentially saying there are few integrative efficiencies or other economic benefits associated with cross-sector deals or cross-platform technological developments.  Again, he dismisses the notion with one line: “[T]he Separations Principle accepts in advance that some of the benefits of concentration and unified action will be sacrificed, even in ways that may seem painful or costly.” (p. 305)  Well, that’s nice… except that this regulatory system would upend the U.S. information economy as we know it!  His Separations Principle is an unprecedented regulatory wrecking ball that would do untold destruction to the American economy in the name of creating a system of information apartheid. Wu also completely ignores the litigation nightmare that would ensue once the government started forcing the divestiture of various lines of business.  After all, many companies would likely have valid “takings” claims here under the Fifth Amendment.

But even if we could get beyond all that, we’d have to consider how this regime would work going forward.  Let’s consider a hypothetical example.  Virtual reality is an emerging field of our information economy that promises to experience rapid growth in coming years.  A number of companies are currently developing content and devices that will help bring a veritable Star Trek holodeck experience to our living rooms sometime very soon.  The market is still in a great deal of flux and it remains unclear which technologies will prevail or which developers and device makers will prosper.  One thing we know for certain, however: it’s a hugely complex and expensive undertaking.  VR technologies aren’t like creating a YouTube video of your cat playing a piano. There are significant costs associated with developing VR content and devices. Distributing VR bits over networks will, no doubt, be quite complicated as well.  Now, imagine two scenarios (which, for all I know, may already be playing out in the marketplace today):

  • Scenario 1: A partnership is announced between some cutting-edge VR companies that have different core competencies in this field.  One of the companies is developing holographic imaging devices to project immersive environments directly into your living room or workspace.  Another of the partners is developing games that would take advantage of those new holographic imaging innovations.  And a third partner in the deal is developing software that will help manage the real-time, high-bandwidth flow of VR bits across broadband lines.  Under Wu’s Separations Principle, would this deal be illegal?
  • Scenario 2: All of the activities discussed above are being handled by a single, integrated firm.  Is that illegal under Wu’s Separations Principle?

Now, it would be easy to dismiss this scenario with a casual wave of the hand and a ‘we’ll-figure-it-out-later’ attitude.  But consider the fact that deals and developments like this are happening every single minute of the day our modern information economy.  One wonders how regulators would even be expected to keep track of it all.  And they would have to keep track of it all because, again, Wu’s Separations Principle is preemptive and prophylactic in character.  His regulatory regime is going to have to come to grips with that fact that innovation happens. Markets evolve. People want to experiment and do bold new things. They tinker. They develop. They pitch. They deal. And so on.  As that dynamic process unfolds every day across the high-tech economy, Wu’s Separations Principle will be put to the test and necessitate a regulatory proceeding of some sort to determine what is permitted and what is verboten.  Meanwhile, the very uncertainty associated with Wu’s regime would delay and discourage investment in the field and formation of the partnership/venture necessary to successfully bring VR to market

Astonishingly, however, Wu argues that “a Separations regime would take much of the guesswork and impressionism, and indeed the influence trafficking, out of the oversight of information industries.” (p. 307) That’s a doozy of a claim.  To the extent his Separations Principle eliminates “guesswork” and creates more regulatory certainty, it would only do so by creating rigid artificial barriers to market entry and innovation across the information economy.  That’s “certainty” that we can live without.

Conclusion

Over on Amazon.com, I was interested to see Tim Wu post a glowing review of Kevin Kelly’s important new book, What Technology Wants (which I will be reviewing here next).  Kelly’s book argues that we should think of technology, or what he calls “the Technium,” as a “force” or even a living “organism” that has a “vital spirit” and which “has its own wants” and “a noticeable measure of autonomy.”  I think Kelly goes a bit far, but to the extent one buys into the notion that technology is like an organism, Tim Wu’s Information Industrial Policy would kill that organism.  Or, it would at least severely stunt its continued growth and evolution.

Because his information industry policy is every bit as “radical” as he suggests and would require, as he also admits, “a certain breadth and ambition in its application,” it is essential we reject this innovation-killing regulatory regime.  The health of the high-tech economy, the global competitiveness of the U.S. technology sector, and the long-term welfare of consumers depends upon it.

Berin has already done a fine job tearing apart this latest effort by 10 activist groups to break the Internet by imposing burdensome regulation or punishing legal liability on Internet operators for the crime of trying to deliver relevant advertising to users that can actually pay for the content and services given away to users for free. To that, I would add my deep disappointment that the Electronic Freedom Foundation (EFF) choose to join this cabal.  After all, the other members of the coalition are frequently heard calling for regulation of one variety or another. But EFF always prides itself on supposedly avoiding online regulatory schemes.  That’s what makes it so surprising that they chose to jump on this bandwagon for an Internet industrial policy in the name of “protecting privacy.”

EFF’s embrace of regulation is particularly inconsistent given their excellent filing in the FCC’s “Child Safe Viewing Act” proceeding this summer.  As I’ve previously noted, this proceeding raises the specter of “convergence-era content regulation” with Congress authorizing the FCC to look into “advanced blocking controls” for “wired, wireless, and Internet” platforms.  EFF’s comments rightly stressed dangers of expanded content controls or Internet regulation, and noted the many “less-restrictive means” available to the public that provide compelling alternatives to government regulation:  “Blocking technologies are widely available in the market and do not require further government support.”  And EFF has been instrumental throughout the years of making the case in courts for applying the less-restrictive means test and strict scrutiny when it comes to government efforts to regulate speech.

Why, then, does EFF take the diametrically opposite position when privacy concerns enter the picture? Berin and I appreciate the concerns some people have about their online privacy, just as we appreciate the concerns others have about media content or online child safety. But the only really important question here from a legal perspective is: Do people have tools and methods at their disposal to handle these concerns for themselves, or must government intervene and play Big Momma for them?

Berin and I have argued that citizens have more tools and methods at their disposal than ever before that enable them to make decisions for themselves and their families—both for parental controls and privacy-protecting technologies. In fact, we believe a good case can be made that privacy controls are actually superior to parental controls in terms of providing protection against the concerns at issue. That doesn’t mean privacy controls are perfect, but when properly configured, they can actually do a better job protecting user privacy than parental controls can against objectionable content.

So then, if current-generation privacy controls represent superior “less-restrictive means” to current generation parental control technologies, why does EFF support government regulation for privacy but not for child safety? It doesn’t make any sense to me.  They should be consistent in their support for real Internet freedom.

A coalition of ten self-described “consumer and privacy advocacy organizations” today demanded legislation that would restrict the collection and use of data online for customizing advertising based on Internet users’ interests. I’ll have more to say on this but here are my initial comments:

These so-called “consumer advocates” are actually anti-consumer elitists.  Not only do they presume that consumers are too stupid or lazy to make their own decisions about privacy, but they ignore the benefits to consumers: more relevant advertising plus more and better content. Advertising has been the “mother’s milk” of media in America since colonial times and the future of media depends on the ability of publishers to replicate that revenue model online.  Micropayments, donations, subscriptions alone simply can’t fund a vibrant marketplace of ideas.  Only personalized advertising can sustain publishers through the Digital Revolution. Regulatory advocates haven’t demonstrated any harm to consumers that would justify such sweeping preemptive regulation.  By strangling funding for new media, such regulations would amount to an “Industrial Policy” for the Internet.  Instead, policymakers should focus on educating consumers and empowering them by promoting development of better privacy management tools.
